      Previously, people would opt for mutual funds as an investment option. However, with the advent and increase in the level of awareness of the availability of other options such as index funds, it has become increasingly important to inform people as to how these two differ or relate, so as to enable people to make more informed investment decisions as far as the two are concerned. A satisfying investment is one with high returns on the money invested.

      Mutual Funds

      This is basically a large collection or contributions by different people. The contributions are then put under a manager who determines the best investment in which to put the funds into. There are a variety of stocks into which the money can be put, and this entirely depends on the analysis of the managers.

      One can decide to invest in a stock that is currently doing very well or one that has shown signs of performing very well in the near future.

      Advantages

      • One can make a very small initial investment of as low as $50. This is of great help to first-time investors, since the loss involved due to poor performance is greatly reduced.
      • One does not need to have a wide knowledge on different stocks to invest in them. This removes the burden of extensive research from the investor before making investment decisions.
      • There are a wide range of areas in which the managers can invest in. These include the investment stocks which have great ability to be profitable with time, or those that are performing very well at the moment. The choice squarely depends on them.
      • One can get a professional or expert investment portfolio manager at a very affordable cost. This portfolio may be highly diversified to ensure you have high returns.

      Disadvantages

      • An actively managed fund is charged 1.5%, which is the management expense. This is more costly than what is charged for the index funds, which are pegged at 0.25%.
      • If you’re investing in an account that is not tax protected, you are charged a tax every time the mutual fund decides to sell holdings. The tax is levied regardless of whether you own part of the sold holdings or not.

      Index Funds

      Index funds are based on the performance of another index. It is mostly based on standard and poor’s 500 catalog. Others track the Russel 200. They rarely sell holdings. This sharply differentiates them from from the mutual funds option. In addition,they do not have human managers to do constant and frequent analysis.

      Advantages

      • Since there is no human money manager, the expense for management is greatly reduced on the side of the investor.
      • The capital gains tax is greatly reduced as a result of the low turnover.
      • The fact that it is meant to perform at the same level or outperform the index it is tracking increases the level of return on the amount invested.

      Disadvantage

      • The funds cannot be used to invest in any other company however well it may be performing. This is because you have no control over them. This is very disadvantageous as it leads to great losses when the portfolio you invested in is performing poorly in the market.
