      In order to encourage the culture of saving, many companies have come forward with initiatives that help their employees squirrel away their cash. One such initiative is the 401k. With the 401k, employees are required to make pre-tax contributions towards an investment vehicle of their choice as part of their retirement plan. 

      The investment options here include, but are not limited to, the company stocks, mutual funds, and money markets. And, just like many similar contributions, the employer is mandated to match the employees’ contribution up to a fixed amount. 

      When Can You Draw From a 401k With No Penalty?

       As a retirement fund, you probably expect the first qualified distributions to start around the ages of 50+.

      Indeed, any such contributions can only begin when the contributor attains the age of 59.5 years. However, there are earlier withdrawal options too. However, you need to ensure you are up to speed with regulatory requirements to ensure you do not violate these guidelines and face undue penalties. As a general rule, the IRS assesses a 10% penalty for all withdrawals before attaining the age of 59.5. Be that as it may, the IRS penalty does not affect various distributions before the prescribed age.

      These allowable distributions include the following; 

      • Any withdrawals or distributions made to your estate after your death.
      • In the event of permanent disability. 
      • If the distribution is actually an IRS tax payment. 
      • If you incur medical expenses exceeding 7.5% of your gross income. 
      • If the earlier withdrawal is made towards a roll over to another retirement account. 

      The logic behind the exemption of tax by the government, in this case, is based on the assumption that the withdrawal is made towards a retirement plan which is meant for saving for retirement. Therefore, imposing penalties in this kind of withdrawal would defeat the very purpose that the government tries so hard to advocate. However, there is a catch here; the 401k plan needs to be electronically transferred, after which failure to roll over to the 401k account needs to be effected within 60 days, after which a penalty may be assessed. 

      Keep in mind that for any earlier withdrawals not covered under the parameters described above, such withdrawals may still be considered qualified if they meet the IRS code of a safe harbor financial hardship. This tax code is very strict and you may need an attorney or other experts to help you understand its dynamics. 

      How A 401k Early Withdrawal Affects Your Taxes

       As mentioned previously, the fact that 401k contributions are tax-deferred means you pay into the plan with pre-tax earnings. It’s also important to note that these contributions are tax deductible. It’s due to these tax-related benefits that make it necessary for the withdrawals from your 401k account to be subject to federal withholding. The logic here is that such a withdrawal is considered an income-earning activity and, like any such activity, the IRS mandates that you pay tax for it. 

      Additionally, all 401k withdrawals made when you are over 59.5 years and during the tax season should be reported as income, with the ordinary income rate currently standing at 20%. For any early withdrawals, your employer withholds federal taxes. However, the payment of these taxes may still be deferred, even after you are the age of 70.5. But, in order for this to happen, you need to be employed and own less than 5% of the company you’re working for. 

      Conclusion 

      Evidently, making a 401k withdrawal comes with its repercussions and, aside from the tax withholdings, the penalties may also be too huge to deal with. It is therefore important to consider alternatives before making such withdrawals, or at least ensure you follow due procedure so that the risks incurred are reasonable.
