      Explaining Roth IRA Plans

20 years ago, the Roth IRA was brought into law by the Taxpayer Relief Act. The bill was sponsored by Senator William Roth, and passed through the majority Republican Senate and Congress easily, getting an 80% approval rate from the Democrats of each house as well. It was approved by President Bill Clinton. While the bill established other important tax initiatives, the creation of the Roth IRA was arguably its most important contribution to the fabric of American society.

Today, the Roth IRA is one of the most popular individual retirement plans in the United States.

Since taxes and other contributions can often pick away at a person’s savings, it can be difficult to find funds without hindering a person’s future retirement plans.

This is where Roth IRAs come in handy, however, as future earnings from these types of deposit aren’t subject to taxes (this is under the assumption that the tax-payer will be in a higher tax bracket when they retire as to when they start the Roth IRA).

Maxing out these contributions can be tough, but doing that as soon as possible can help allow for a worry-free retirement once certain conditions are met on the Roth IRA.

In 2014, it was decided that an annual Roth IRA contribution limit of $5,500 would be set for those under the age of 50.  Once a person hits their 50th birthday, that limit increases to $6,500. There is a caveat, however, as this money must be used in an individual retirement plan, with the cash invested in securities and other financial products. It can also be used to fund an annuity, which guarantees a certain standard in both period of time and amount for the remainder of their life. Some higher income individuals aren’t eligible for Roth IRAs, as the maximum contribution rate allowed starts to become reduced for gross incomes over $114,000, and it drops out completely at $129,000.

Earnings and contributions can be withdrawn at any time without a tax penalty, once a five year grace period has passed. Although, the added condition on earnings stipulates that the person must be at least 59 and a half years old. This doesn’t apply to contributions, which can be withdrawn at any time without penalty.

This means that there isn’t much risk inherent in a Roth IRA approach, as long as the investor is comfortable with paying taxes at the current rate. Roth IRA contributions are also hugely beneficial to those that seek to belong to a different tax bracket, as the deposits aren’t subject to tax and don’t increase an individual’s gross income. The funds also do not add to liabilities that are applicable for estate taxes.

If a Roth IRA owner dies, the funds in their plan can be allocated to a spouse’s Roth IRA without penalty. There is also no age requirement for payment to start from a Roth IRA. If the money is not needed, however, the investor can continue to accumulate tax-free earnings and leave the account to  their estate in the event of their death.

Roth IRA funds aren’t able to be used as collateral for a loan from a bank or financial institution, however. Unlike traditional retirement plans, these contributions aren’t sources of tax deduction. Investors that use a Roth IRA are betting that their effective tax rate will go up and are attempting to pay taxes at their current rate. More than anything, they are betting on themselves.
